National Bottling Company

National Bottling Company is contemplating to replace one of its bottling machines with a new moreefficient machine. The old machine had a cost of Rs. 10 lacs and a useful life of ten years. The machinewas bought five years back. The company does not expect to realize any return from scrapping the oldmachine at the end of 10 years but if it is sold at present to another company in the industry, NationalBottling Company would receive Rs. 6 lacs for it. The new machine has a purchase price of Rs. 20 lacs. Ithas an estimated salvage value of Rs. 6 lacs and has useful life of five years. The new machine will have agreater capacity and annual sales are expected to increase from Rs. 10 lacs to Rs. 12 lacs. Operatingefficiencies with the new machine will also produce savings of Rs. 2 lacs a year. Depreciation is on astraight-line basis over a ten year life.The cost of capital is 8% and a 50% tax rate is applicable to both revenue and capital gains. The presentvalue interest factor for an annuity for five years at 8% is 3.993 and present value interest factor at the endof five years is 0.681. Should the company replace the old machine?
